How a car loan installment is calculated

A car loan installment is not a random number. It usually combines two parts: a portion of the principal amount and a portion of the finance cost, based on the rate, term, and payment schedule.

What are principal and finance cost?

The principal is the amount used to finance the car purchase, such as the car price after any down payment. The finance cost is the additional cost created by the rate, the term, and the lender’s calculation method. The monthly installment combines part of the principal and part of the finance cost.

How the installment mix changes over time

In many financing schedules, the monthly installment stays fixed, while its internal mix changes. Early payments may contain a larger finance-cost portion, and later payments may contain a larger principal portion. This is known as an amortization schedule, where the remaining balance gradually falls with each installment.

Educational example only, not a financing offer: if a person finances a car for ٨٠٬٠٠٠ ريال over ٦٠ months, and the hypothetical total finance cost is ١٢٬٠٠٠ ريال, the total amount over the full term becomes ٩٢٬٠٠٠ ريال. Dividing that by ٦٠ months gives an approximate monthly installment of ١٬٥٣٣٫٣٣ ريال. In this simplified example: ٨٠٬٠٠٠ ريال is principal, and ١٢٬٠٠٠ ريال is finance cost.

In practice, the calculation may be more detailed depending on the annual rate, fees, insurance if included, the financing start date, and how the cost is allocated across months. That is why the payment schedule shows how much of each installment goes to principal and how much goes to cost.

Why the financing term matters

When the same financing amount is spread over a longer term, the monthly installment may be lower mathematically because the amount is distributed over more months. At the same time, a longer term may mean a higher total finance cost depending on the calculation method. With a shorter term, the monthly installment may be higher mathematically, while the total cost changes according to the rate and schedule.
